What EBITDA measures, and what it deliberately ignores
EBITDA measures how much profit a business generates from operations before four things that have nothing to do with how well it sells: the way it is financed, the tax jurisdiction it sits in, the age of its fixed assets, and the price someone once paid for its intangibles. Strip those out and two companies in the same trade become comparable even if one is debt-free and one is leveraged, one owns its plant and one bought it recently at a premium.
That comparability is why EBITDA became the default currency of leveraged lending and private-company sale prices. A lender writing a term loan cares what cash the operations throw off before interest, because interest is what the lender is deciding whether to charge. A buyer paying a multiple of EBITDA is buying the operating engine and will refinance the debt and re-set the depreciation basis on day one anyway.
The same subtractions are its weakness. Interest is a real payment. Tax is a real payment. Depreciation is the accountant's estimate of a real future payment — the day the trucks or the ovens have to be replaced. EBITDA is a useful measure of operating performance and a poor measure of cash available to owners, and confusing the two is the single most expensive mistake in small-business valuation.
The EBITDA margin turns the dollar figure into a rate. It answers how many cents of pre-financing, pre-tax operating profit each sales dollar produces, and unlike the dollar figure it is directly comparable between a $4 million business and a $4 billion one.
The two routes to EBITDA, and why they must agree
Bottom-up starts at net income and adds back what the income statement already subtracted: net interest expense, income tax expense, depreciation and amortisation. This is the route to use when working from a filed income statement, and it is the route the SEC expects a public filer to show, because it reconciles cleanly to net income.
Take the additions literally. Add back net interest — interest expense less interest income — or you will double-count a large cash balance's earnings. Add back the whole tax provision, current and deferred, and add back a tax benefit as a negative, which correctly reduces EBITDA. Add back depreciation and amortisation as reported in the operating section of the cash flow statement, not the fragment visible on the income statement, because most filers split D&A between cost of sales and operating expenses without ever showing a total.
Top-down starts at EBIT and adds D&A only. It is faster when you already have an operating income subtotal, and it is how analysts usually build forecast EBITDA. The trap is that reported operating income is not always EBIT. If a company reports meaningful non-operating gains, losses or equity-method income below the operating line, its operating income subtotal and true EBIT differ. Build EBIT as pre-tax income plus net interest expense and the two routes reconcile exactly; take the operating subtotal on trust and they will not.
One exclusion catches people out: amortisation of debt issuance costs and debt discount is interest, not amortisation, under the effective-interest method. It belongs in the interest add-back, and counting it twice inflates EBITDA.
Worked example: a $1,000,000 business, both routes
A regional services company reports revenue of $1,000,000, net income of $100,000, net interest expense of $50,000, income tax expense of $40,000, depreciation of $80,000 and amortisation of $30,000. It also settled a lawsuit during the year for $45,000, which will not recur.
- Start at net income. $100,000.
- Add back net interest. $100,000 + $50,000 = $150,000.
- Add back tax. $150,000 + $40,000 = $190,000. That subtotal is EBIT.
- Add back depreciation. $190,000 + $80,000 = $270,000.
- Add back amortisation. $270,000 + $30,000 = $300,000 of EBITDA.
- EBITDA margin. $300,000 ÷ $1,000,000 = 0.30 = 30.00%.
- Check the top-down route. EBIT $190,000 + D&A $110,000 = $300,000. The routes agree, as they must.
- Adjusted EBITDA. $300,000 + $45,000 = $345,000, a 34.50% adjusted margin.
Now read the composition, because that is where the judgement lives. Of the $300,000, only $190,000 is operating profit; $110,000 — more than a third — is depreciation and amortisation added back. D&A is 11.0% of revenue, so this business consumes fixed assets at a rate that will demand real cash later. The EBIT margin of 19.0% is the honest operating figure, and the net margin of 10.0% is what the owner actually kept.
Sanity-check the adjustment too. A $45,000 legal settlement is a defensible add-back once. If a similar settlement appeared last year and the year before, it is not non-recurring, it is the cost of doing this kind of business, and a buyer's diligence team will strike it out — taking $45,000 × the multiple off the price.
How to read an EBITDA margin
Judge the margin against close competitors and against the company's own history, never against a universal target. Margins are set by business model: software and licensing businesses have almost no cost of goods and carry very high EBITDA margins; distribution and contract manufacturing carry low single digits because they buy most of what they sell. A 6% EBITDA margin is healthy for a food wholesaler and a crisis for a specialty chemicals maker.
The more portable test is the gap between the EBITDA margin and the EBIT margin, which is simply D&A as a share of revenue. A narrow gap of one or two points means the business is asset-light and EBITDA is close to real operating profit. A gap of ten points or more means D&A is doing real work in the figure, and how much depends on the level: ten points of D&A against a 15% EBITDA margin is two thirds of it, against a 45% margin barely a fifth. Divide the gap by the EBITDA margin to get the share that is pure add-back, then look at capital spending before you believe any figure where that share is large. A useful discipline: compare D&A with capital expenditure over three or four years. If capex consistently exceeds D&A, EBITDA overstates sustainable profit, because the assets cost more to replace than the books say they consumed.
Then check the trend of the margin against the trend of revenue. Rising revenue with a falling EBITDA margin means growth is being bought with discounts or with cost the business cannot yet absorb. Falling revenue with a stable margin means costs are genuinely variable, which is a real strength.
Finally, remember what a lender is doing with the number. Credit agreements set covenants as multiples of EBITDA, so the same figure that prices the business also sets its debt capacity. Negative cells are companies whose entire EBITDA is added-back depreciation. They can look profitable on an EBITDA basis for years while the asset base quietly wears out.

Covenant EBITDA is whatever the credit agreement's own definition says, which is usually broader than the figure here: it may permit pro-forma cost savings, capped add-backs, and the annualised EBITDA of an acquisition made mid-year. Read the definition, not the label.
Adjusted EBITDA is where the arguments happen
Unadjusted EBITDA is arithmetic. Adjusted EBITDA is an opinion, and in a sale process it is a negotiated one. Add-backs that survive diligence share three features: the event is genuinely one-off, the amount is documented, and the cost will not exist under the new owner. Restructuring severance paid once, the legal fees of a completed lawsuit, transaction costs of the deal itself, and above-market owner compensation in an owner-operated business are all defensible on that test.
Add-backs that fail it are equally recognisable: “normalised” costs that appear every year, projected synergies that have not happened, an owner's personal expenses claimed without records, and impairments in a business that impairs something most years. At a 5× multiple, a $200,000 add-back is a $1,000,000 argument, which is why buyers pay for a quality-of-earnings report rather than accept a seller's schedule.
Public filers face a harder constraint. Regulation G and Item 10(e) of Regulation S-K require a non-GAAP measure to be reconciled to the most directly comparable GAAP measure, forbid giving it greater prominence than the GAAP figure, and prohibit adjustments that make the measure misleading. The SEC's published interpretations on non-GAAP measures have repeatedly objected to add-backs of normal, recurring cash operating expenses.
Mistakes that produce a wrong EBITDA
- Taking D&A from the income statement. Most of it is hidden inside cost of sales. Use the operating section of the cash flow statement, where the total is disclosed.
- Adding back gross interest expense instead of net. A cash-rich company earns interest income; ignoring it overstates EBITDA.
- Double-counting debt issuance cost amortisation. Under the effective-interest method it is part of interest expense, not amortisation.
- Treating the operating income subtotal as EBIT. Non-operating items below the line make them different. Build EBIT as pre-tax income plus net interest.
- Adding back stock-based compensation without saying so. It is a real, recurring cost that dilutes owners. Some definitions exclude it and some do not; either is defensible, hiding the choice is not.
- Comparing your EBITDA with a credit agreement's EBITDA. Covenant EBITDA is a contractual definition with its own permitted add-backs and is often materially larger.
- Reading EBITDA as cash flow. It ignores working-capital movements, capital expenditure, cash taxes and cash interest — all four of which can turn positive EBITDA into negative cash.
- Applying a multiple to an unadjusted figure, or to an over-adjusted one. Both mis-price the business, and the error is multiplied by the multiple.
EBITDA against the alternatives
Move down the income statement and each measure includes one more real cost. Gross margin covers only the direct cost of the product. The operating margin, or EBIT margin, includes depreciation and is the cleanest comparison of operating performance between companies with similar asset intensity. EBITDA sits between them by design, and the net profit margin includes everything, which makes it the truest measure of what the owner kept and the least comparable across capital structures.
When the question is cash rather than profit, EBITDA is the wrong tool. Free cash flow starts from operating cash flow and subtracts capital expenditure, so it captures both the working-capital swings and the reinvestment that EBITDA omits. A business with a 25% EBITDA margin and capex equal to 24% of revenue generates almost nothing for its owners, and only free cash flow shows it.
When the question is whether the business earns more than its capital costs, use return on invested capital. EBITDA has no denominator, so it cannot distinguish a $2,000,000 EBITDA earned on $5,000,000 of capital from the same figure earned on $40,000,000. In valuation the EBITDA multiple is the standard shorthand precisely because it is capital-structure neutral: enterprise value over EBITDA compares like with like where a price-earnings ratio cannot, which is why the EV/EBITDA multiple dominates private-market pricing.
